What is the VAT Flat Rate Scheme?

The Flat Rate Scheme is a simplified way for eligible small businesses to work out VAT due to HMRC, applying a single percentage set for their trade sector to their gross turnover rather than tracking input VAT against output VAT line by line. A business joining the scheme generally cannot reclaim input VAT on most purchases, since that cost is already built into the flat percentage.

The scheme trades precision for simplicity: instead of calculating input and output VAT separately, a business applies its sector’s flat percentage to VAT-inclusive turnover and pays that amount to HMRC, keeping the difference between what it charged customers and what it hands over. This suits businesses with low purchase costs relative to turnover, since they keep more of the difference than they would recover through normal input VAT claims, and it suits businesses that want less administrative work around individual purchase invoices. It suits poorly a business with significant recoverable input VAT — on stock, equipment or services — since the scheme generally forgoes that recovery in exchange for the simpler calculation. Eligibility and the applicable sector both need periodic review, since a business’s trade or turnover profile can drift away from what made the scheme worthwhile in the first place.

Odoo can apply a Flat Rate Scheme calculation to the VAT return once the scheme and sector are configured on the company’s tax settings, applying the flat percentage to turnover instead of the standard input/output logic.
